Today I tried to install another application. I've created a new empty partition of at least 8 GB size on the external drive using Disk Utility, and tried to restore the InstallESD.dmg image to this new partition, via installed from Apples disk.Using Leopards start-up disk to Restore System from Backup it finds the 1TB WD disk called Time Machine Backups. Hopefully this helps somebody out there. (I should also note that a few people have claimed that mounting the InstallESD.dmg file before performing the restore process avoids triggering the error message.

NOTES: - I have confirmed this working on a Macbook Air 11″, 2010, 1.6Ghz version.
